I remember reading an interview with Jamie Griesemer (I think) and he starting talking about the Flamethrower. One of the main reasons it was left out of Halo was that it wasn't realistic enough. Bungies aim was to be able to set the surrounding environment (trees, grass etc) on fire as well as your opponents. The having that fire spread to other areas.
Having that kind of realism though would require a good chunk of coding, which they obviously, A) couldn't get right or B) didn't have enough time to do it. and I take it because the weapon wasn't working the way they wanted it to, Bungie decided just to leave it out.
If my memory serves me correctly Jamie said that they are going to try include the Flamethrower in Halo 2, but on the same grounds as it was in Halo. If the gun doesn't work the way they want it to, it won't be included. Simple as that.
