You mean even if it's a good connection it'd still be lag? I have to friends who live close to me, I usually invite to some custom games to play. On many occasions I'd stick them with a plasma grenade and it doesn't even kill him, I don't even see it explode properly.
The info goes to the host. If everyone in the game were your neighbors, the lag would be minimal, mostly based on what type of connection they have. The game tries to pick who has the best connection to everybody. Just because 2 people would have a great connection with each other doesn't mean that would make it fair for everyone else. So the game picks someone who might have a worse connection than 2 people, but better for everybody.

so far Melee problems, shotgun problems, sticky grenade problems, battle rifel problems ... pretty much every problem that has been found in halo3 has been blamed on lag :(. i say they fix the lag. if at all possible.
Saying to fix "the lag problem" is like telling your government to "fix the problem of having to fill our cars with gas". It's not the game's fault it lags. Nor is it Bungie's. Lag will always be there.
