What I'm hearing is that it would be fairly simple to simply edit that part of the code and re-release some old Xbox Live games on xbla.
Whilst that is true, it would be hard to release the games on LIVE due to licence holders that may not even exist anymore. The safest bet for these 'lost' licenses is that they are in the hands of Activision (as they snap these things up), and we all know about Activision... I thought of my own plan, but nobody picked up on it.

That's what I thought as well, but as far as I know there is no way to bypass the update without modifying the game, and doing that will ban the console from LIVE, so it's a lose-lose situation.
You can't bypass the update unless you put the patch files on the HDD. And the reason you get the error is the Xbox Live auth servers have been taken down.
However, it is possible for someone to recreate xbox Live and make their own unoffical servers. It has happened before with other games, however it would be hard.
Also, this is how i think Xbox Live Works:
Xbox Live/GFWLive is formed with a bunch of interconnected servers that do various functions. When one is cut, then you get a timeout error for that function. For example, when the DLC was taken off temporarly, you got a dlc unavalible error. Or when Halo 2 PC goes down, one of the GFWL servers is down as well.
When you connect, you authencate with a server. Then, you are logged into live, and it contacts the servers for the game/function.
Also, some parts of original xbox live are shared with 360 live, like the Friends list, Voice chat, and text messages (however trying to view older messages gives you a "open game x to view messages" error.) It's why they wanted to shut down original live so they could update the 360 side.
At the time of the shutdown, they were trying to support newer games (Halo 3, MW2, BC2) and old xbox 1 games (CS, Halo 2, MechAssualt, Unreal championship, etc.). The Zune network was also tied in to xbox live. To better support the newer games, they pulled Xbox Live.
