I would make it so the difficulty levels in Halo 3 are NOT based around handicaps and stronger health/damage for the covies. Instead, Covies would be more numerous, will use better tactics and equipment, and will generally be more aggresive. Instead of spawning and staying in one area, they are all present from the start of the level and will hunt you down if you cause too much havoc in a certain area and make your location known.
On Legendary you might run into covenant forces that are just too numerous to fight head on. Instead of fighting all of them, you would have to find a way to kill just enough to punch a hole in their defenses and slip past them.
On four player online co-op the challenge would be even higher, requiring you to work efficiently as a team. In fact, if your team proves to be too much for the covenant to handle, they may even drop in a spec-ops assasination squad that will sneak in under active camo and try to suprise and overwhelm you from behind. Imagine your team is moving from one area to the next and all of a sudden you're being assualted from the hills by ten trigger happy spec-ops grunts with plasma rifles and some of the most bad-arse elites in the game!
Also, alternate armor for the covenant in campaign (ala Halo 1), just to mix things up. Doesn't anybody miss that?
